Trans drops from 5th - 1st while at 50+mph

We just got a 2004 Jeep Grand Cherokee Laredo V8. Driving at 50mph or more, the transmission will go from 5th to 1st back to 5th. It does like a manual trans does when you are downshifting and miss a gear. We think it may be the speed sensor but want to be sure. Anybody got any ideas?
Are you sure it's not a band letting go? I can't imagine the transmission actually engaging first gear @ 50 mph (watch out for the windshield, that motor won't pull 6 grand).

Took it to the Jeep dealership to get it checked out and they have detemined that the trans itself is completely bad.
The dealership we bought it from reset the check engine light so we had no idea anything was wrong with it before we purchased it under an "as is" contract. Is that illegal for them to do? They basically lied about the condition of the car.
