What type of ATF?

If you look at the drain plug, it will have "DII" stamped on the head.
Hmmmm.
Since "if" is a conditional statement, an "if" statement always implies the opposite is true.
So, if you don't look at the drain plug, it will not have "DII" stamped on the head.
How does it know?

Because in C....
If (drainPlug == D2)
{
Then it was D2 written on it
}
else
{
It does not have D2 written on it
}
horrible example of C... but appropriate here... curly brackets not needed.. but added for clarity.. :-)

First many auto-parts clerks ASSume that since it is a Chrysler product it must take ATF+4 not realizing that the XJ does not have a Chrysler transmission.
Secondly Chrysler (well Daimler) released a TSB after all XJs were out of warranty that ATF+4 could be used in the AW4 (from what I've heard it will usually work in a new or like-new AW4 but since ATF+4 is much thinner it drops the line pressure significantly which can cause slipping with even slightly worn clutches) in order to save money by not having to stock a different type of fluid, despite that the manufacture (Aisin) of the AW4 has never recommended anything other than DexronIIE/DexronIII/Mercon.

I used Mobil 1 synthetic ATF. I had read on the forum that this works but I just put in a new clutch, flywheel and master cylinder and found when starting out 1st and 2nd gear no problem but when moving 1st is almost impossible to get into and 2nd is notchy. 3rd, 4t and 5th are smooth. Could the trans fluid be causing this or something else?

Get some Redline MT-90 (in a pinch 10W30 will work in an AX15/AX5, but MT-90 is the better option). There could be other issues like worn syncros but you definitely should start by getting the appropriate fluid in there.

Sorry my mistake, that is what I put in the transfer case. I used Mobil one synthetic gear oil 75w-90. I had the same oil in the trans before the new clutch and it was fine so maybe not the cause. But could it be? I thought maybe I hadn't bled the clutch sufficiently but redid it today and still the same.
You NEVER EVER EVER give advice when you are not absolutely 100 percent sure that what you are saying is correct to the fullest!
He assumed... he was wrong... Contact their help line/customer service.. demand a full refund for your purchase on HIS advice.. then demand a case (12 quarts) of dex/merc so you can flush his mistake out of your transmission.

Here's some data for students of AW4 ATF.
Gleaned this data from the ATSG AW4 Service Manual and FSM's for the years shown (except 89-92, which I don't have).
Note that Mercon was the ATF of choice at the beginning (and in 93 for some reason).
ATSG AW4 Service Information Manual, c. 1987/88
Recommended fluid for the AW4 transmission is Jeep or Mopar Mercon automatic transmission fluid. Mopar Dexron II may also be used if Mercon is not available.
1988 Jeep Cherokee FSM
Both transmissions and transfer cases use DEXRON-II ATF.
1989 – 1992 (unknown FSM recommendations)
1993 Jeep Cherokee FSM
Aisin Warner AW-4 transmissions and transfer cases use Mercon type ATF.
1994 - 1999 Jeep Cherokee FSM
Recommended and preferred fluid for the AW–4 transmission is Mopar Dexron IIE / Mercon.
Mopar Dexron II may/can be used but only in emergency situations where Mercon fluid is not available.
2000 Jeep Cherokee FSM
Mopart Dexron IIE / Mercon is the recommended fluid for the AW-4 automatic transmissions. Mopar Dexron II can be used but only if Mercon is not available.
2001 Jeep Cherokee FSM
Mopart Dexron III / Mercon is the recommended fluid for the AW-4 automatic transmissions.
Dexron II fluid IS NOT recommended. Clutch chatter can result from the use of improper fluid.
