My '87 XJ has the B10/5 trans and a 207 xfer case, all works well in 2WD and hi-range 4WD, but not in low range. Manual says to slow to 3-5 mph, shift the tranny into neutral, pull the lever into the low range, get a gear and go.

In my case, this results in a box full of neutrals and no forward motion. Nothing in the system makes any strange noises, jerks or other signs of distress. Is something buggered in my 207, or is it an adjustment issue?

Try adjusting the linkage. There's a bolt connected to the linkage attached to your tc. You probably just need to adjust it and tighten the bolt.

Could be caused by worn/sagging motor and trans mounts. Below are the procedure for shifting and how to adjust the linkage.

Transfer Case Linkage Adjustment
Straight from the FSM:

SHIFT LINKAGE ADJUSTMENT
(1) Shift transfer case into 4L position. (make sure your shifter is fully in the 4L position)
(2) Raise vehicle.
(3) Loosen lock bolt on adjusting trunnion (Fig.
87).
(4) Be sure linkage rod slides freely in trunnion.
Clean rod and apply spray lube if necessary.
(5) Verify that transfer case range lever is fully
engaged in 4L position. (you can do this under the vehicle at the transfer case)
(6) Tighten adjusting trunnion lock bolt.
(7) Lower vehicle

Here's how the factory suggests you shift the transfer case and I've been doing this since these things were new and I worked at the dealership. Quoted from the owner's manual.

"To engage, shift the transfer case lever from 2H to 4H while the vehicle is moving at any legal speed". I let off the gas, throw the lever, and then tap the gas and let off.

4L position: " To engage, slow the vehicle to 2-3 MPH , shift the transmission to Neutral, then shift the transfer lever to the right and pull firmly rearward to 4L".

Mine shifts into 4-Hi just like it should. My 4-Lo, I have to stop, put the tranny in Neutral and then shift into 4-Lo. I have to do the same thing from 4-Hi to 4-Lo in my Power Wagon and I had to do the same thing in my '84 Bronco that I owned a long time ago.
