Very well, especially if you've got the Up Country suspension package. The V8 has a good amount of power. My dad towed a Cherokee XJ from Jackson, Wyoming to Traverse City, MI. About 1800 miles, no issues. He's also used it to tow small boats, and trailers of scrap to the dump.
Plenty of power and you can tow small/medium stuff fine, but it's not anywhere close to towing with a full size truck because the weight just isn't there. Definitely better for towing than a 4.0.

i had a 318 dakota 4x4, basically the same drivetrain and it towed my xj on a car trailer (with no brakes) just fine.
only i had the option of 2wd, but with full time, i think it would tow even better.
