Good luck keeping it street legal and within a reasonable budget.... EPA and state are really picky about that stuff. Would take at least 10k to do it properly and 100% legally.
Trust me. I've looked into it many times for my lifted XJ. Realized that it wasn't a feasible idea. Then jumped on a factory diesel XJ the second it popped up. XD
That being said... Since the dXJ came with a diesel from the factory, I could technically put any diesel engine made after 1985 that I wanted into it and it would still be 100% legal. Go figure. Not that I'll ever do that to it.

No way it will be 10k for me lol.

That's the thing. They're very asinine about converting a gasoline vehicle to diesel. I honestly can't fathom why, but whatever.
And I agree on the whole "knowing the right person" thing. I have a buddy that lives close to me that is a licensed inspector. XD
And cost goes down a lot when the EPA and state inspection aren't concerns lol

How much horsepower and torque can be gotten out of a Merc 5 cylinder diesel without having to modify the long block?
Ah. No idea but I think stock 617 engine put out 120 hp, but u can add inter coolers, bigger turbos. And all that jazz lol.
To get the most out of that engine on a XJ, u ll have to go one gear ratio deeper than what u would see with 4.0.
For example, running 235/75/15 behind ax15, u would go for 3.55 instead of 3.07
Most people who did the 617 swap say it suck and does terrible offroad. That's probably due to the fact they haven't regeared accordingly to the tire size.

Or that it's just anemic... Lol. I'm sorry, but unless one of those swaps is capable of pumping out at least 450ft-lbs for a reasonably fair cost and minimal work, I'm not interested because I'm no better off than I am with my supercharged 4.0 lol. Except for maybe better mileage, but not worth it if the performance isn't there imho.
