you have 3 options, increasing in installation difficulty and cost:
1 - a lunchbox locker (powertrax, lock right) - replaces just spider gears, no gear work required.
2 - a standard locker (spartan, detroit, yukon) - replaces carrier - requires gear work
3 - a selectable locker (ARB Air, Yukon Air, Ox Locker) - replaces carrier, requires gear work and differential modification, may require air compressor and tank
Lots of great information here:

If your going to put money into your rear Dana 35, swap it out for a better axle first. D35's aren't worth putting money into. Cheapest way out is a lunchbox locker, otherwise plan on a good $1200-$1400 to have a locker(selectable or not)installed and a re-gear. If its your daily driver, and never meshed gears before, have a pro do it.
What locker you go with is something you have to decide based on what you do with your rig and how big you want to go on the tires. Its a debatable issue, but the D30 front is generally safe on 33's with stock axles, 35's with chrome-moly's. I wouldn't put 33's on a D35, even a street rig. Take the time to learn the pro's and cons of each one and make a decision from there.
Your going to 5-6"? have you considered you might need an SYE setup and new driveshaft, overknuckle conversion and a drop pitman? You can fit 35's on a 3" lift, just have to trim, but you keep a good low COG.

Didn't most post 96's come with 8.25's? Thats crappy luck if you got the d35 in yours. Are you sure you have the d35? My 98 XJ sport came with a 29 spline 8.25. If thats the case you could buy a lunchbox locker for a couple hundred, its cheapest and very easy to install!
If it is in fact a d35, I would look for an 8.25 just make sure the gears are the same.

Some would debate that question, like me. I have 36s on my stock 35 axle and no problems, its a weekend warrior and no problems for the three years Ive wheeled it. I know plenty of guys that have 35s on the stock d35 axle with no problems. There is some kid a few towns over with 38's but dd's it to work and home from what I heard. I pass him on my way to work and never personally met him.
